Besides your handy pencil and paper. What kind of software is best out there for illustration?

Depends entirely on the style of illustration you want. What do you have in mind?
Adobe Photoshop (raster) and Illustrator (vector) are good all-around packages. Flash is good for freehand drawing vector.
Then there are digital painting packages that aim to be close to the real thing. Corel Painter and Abmient Design Artrage for instance.
I personally can't go without Photoshop anymore, it has a wide array of image editing possiblities, vector paths and a brush engine you can use to paint with.

-my 2 cents-
Unless youre fairly profficient at rendering already i'd avoid painter, im stuck with it and its a pain in the ass to learn with. Has a tendency to look overly blotchy or grainy

Im currently using flash cs3 with a wacom bamboo tablet, for only 100$ it was much better than the mouse. Flash is great for free hand like rubberhead said up ahead.

I'm currently limited to Corel Painter IX, which no doubt is great software, but isn't what I would ideally have. Adobe Photoshop and Illustrator are my favorite applications for illustration in my opinion. I also use a Wacom tablet, 6x8.

Alias Skecthbook- I love skecthing and I love going with that look so if you want to see that in your work try it out its fun and easy, from using the layers and rather simple. I wana try using adobe but eeer way to complex for me to enjoy  Moslty with using the layer system |

If you're talking about the layer system in Illustrator I agree, even after years of using it it still ticks me off allot of the time. Way too much micromanaging and confusing grouping system, the best way is to simply ignore it for the most part.
I don't see what's any different about using layers in Photoshop then it is in Sketchbook or Flash tough, except for masking maybe, but that's still really easy.
Photoshop and Illustrator's learning curve is a bit steep at the beginning, but once you understand the basics you'll see that it actually all makes allot of sense.

Funny, I'm sporting the same set up, though my Bamboo was the medium for $200. But it definitely gets the job done, and I'm in love. I've always been more of a fan of black and white, simple drawings myself. But I still love to see the products of those who've mastered Photoshop, of course. |

ArtRage (there's a free version and a better one for $25) is a really great program for raster-based painting. It was designed with painting in mind, so it doesn't do photo-manipulation things. But for painting, it's one of the best... There's a more complete overview and some great galleries on the website.

Well, I usually use Photoshop, but recently, I've been using oC, as it gives me the watercolor-looking, painty outcome that I love. I use photoshop for every other type of illustration, and Illustrator for vectoring.

I use photoshop and artrage mostly, but if for some reason I want to do a pencil sketch digitally I use manga studio, which has the best pencil tool (the pen brush is very good as well) I've ever come across (apart from an actual pencil of course), I often use it for my layout sketches for things I want to paint in photoshop or something.

Mine is Flash CS4 for most of the work, then Photoshop 6.0 as a quick image effect backup. And I have a decent sized Wacom tablet.

imo, paint tool sai is the best of the light weight painting progs  . Has some really cool stuff like brush smoothing as well. The brush engine is the most optimised iver ever seen. (meaning close to no lagg). http://www.systemax.jp/en/sai/ |
